Well, after have many flawless sales and purchases on FM it seems as though a cracked housing on a 40D slipped past me and was discovered by the buyer. What is the proper process to follow? I think I can go in and issue him a credit / refund through Google Checkout and I did ask if it could have been damaged in shipping (USPS). Do I wait to get it back or issue the credit on the spot. Any thoughts?
Only refund the money after you have received the camera back. Shipping should be his responsibility on the return, you should eat the costs to ship to the buyer.
You can only file a UPS claim if the box is damaged and you file the claim within like 24 hours of receiving the product.
I know UPS sucks about their insurance, maybe USPS is better. If there's any chance it could have been cracked during transit and you really did insure it for the full amount, you might as well just file a claim unless you want to chance it with Canon. You'll wait a month or two for the check, though.

If he received a defective item, he should bear no shipping costs at all. He had reasonable expectations to receive the camera as advertised.
