FEC was set to 0, both on camera and on the flash. Confirmed even when I moved FEC to +3 it was still very underexposed and would read the same on camera and flash. I used both camera and flash to set the FEC and that also didn't change the outcome.

Controlling the flash from the camera menus increases the odds of a malfunction resulting from poor contact in the hot shoe.
On earlier bodies such as my 20D setting FEC on the flash trumped FEC set on the camera. For example my 580ex flash was set to FEC =0 and camera to -2 and I would change flash FEC to +1 the camera would remain set on FEC=-2 but the flash would fire at FEC = +1. Flash setting trumped camera setting. But when I moved FEC on flash back to 0, the camera's FEC = -2 would kick back in. That would get rather confusing if switching between the two so I just got into the habit of leaving camera FEC =0 and setting it on the flash. That has advantage of making the FEC setting visible at all times on the 580ex display.
On getting my 50D I noticed the interface had changed. The flash communicates it's FEC setting to the camera via the ETTL pins and if I change the FEC on the flash the FEC setting shown on the camera changes on both the top LCD when the FEC button is pressed and on the INFO button display on the back of the camera. When FEC is set to anything other than zero a flash icon appears on the back screen next to the numeric FEC setting.
Not having a mkII flash I don't know if setting the FEC via the camera causes the FEC to also change in the flash display. Could you please check that and advise?

FEC control in two ways 1. on the flash unit using the select button; 2, on the camera using FEC button
The the flash unit overrides the camera FEC button unless the flash unit FEC is set at zero. Any flash unit setting other than zero cancels the on camera FEC. Stated another way camera FEC only works if flash unit FEC is set at zero.

With 580ex flash on newer bodies like my 50D camera flash menu is grayed out because the 580ex can't communicate with camera as the 580exII can. Flash FEC settings trump camera, but on the newer bodies the Flash setting also changes the bar indicator on the top of the camera to reflect how the flash is set (when FEC button is pressed) and and [-/+] indicator flashes to let you know FEC is set on the camera. When an 580exII is used on a newer body FEC can be changed on either flash or camera. For example if flash is initially set at 0 and +1 is added on the camera the flash display of the mkII will change to +1 also. If you then on the flash change it to +2 the indicator on the camera will also change to +2. There is two-way communication and coordination.

Much as I like my 580EX, I may need to add a 580EX II now that I have a 7D. Using the camera as the controller sounds very handy.
I actually picked up a 430EX II yesterday, but haven't had a chance to play with it or the 7D's pop-up as Master yet.

Keith, I had a similar problem and I think I've tracked it down to not mounting the flash correctly. I don't know what the tolerance is here, but if the camera and flash are talking to each other I think it works pretty well. See my thread here: https://www.fredmiranda.com/forum/topic/1066609
